Do I need specific local health insurance for the digital nomad visa, or is international travel insurance accepted.

You are required to have health insurance valid for Sri Lanka to get the nomad visa. Comprehensive international travel or global health insurance policies are perfectly acceptable.

SafetyWing or similar nomad insurance providers are very popular here and meet all the government requirements for the visa application.
