We are spending two nights in Nuwara Eliya. Is it worth splurging 200 USD on a heritage colonial hotel, or are the local guesthouses fine.

It depends on your budget, but the heritage hotels (like The Grand or Hill Club) offer a very specific "Little England" experience—high tea on the lawn, wood-paneled billiard rooms, and roaring fireplaces. If you love history, do it for one night. Otherwise, local guesthouses are perfectly fine and much cheaper, but make sure you verify they have thick blankets and hot water, as Nuwara Eliya gets freezing at night.

You can just sleep at a cheap guesthouse and walk over to The Grand Hotel for their famous high tea in the afternoon! Best of both worlds.

Agreed. Pay 20 USD for the high tea experience, sleep in the 30 USD guesthouse.
